A bit of all three, really.  Usually the protagonist slowly (or not so
slowly) discovers something that horrifies him (the picturesque villiage
with not-quite-human inhabitants, weird alien lifeforms frozen in
Antarctica, but not QUITE dead, the ancient tome with unthinkable
contents), then goes mad or gets carried off by something nightmarish or
something along those lines.  Mind you, after awhile a number of
Lovecraft's friends, including Robert Bloch, Clark Ashton Smith and August
Derlith joined in writing in his universe, inventing more and more weird
gods, naming characters after each other (witness references to the
Atlantean priest, Klarkashton), even killing each other off in weird ways. 
After awhile, it gets a little silly.  I've been known to play around with
his universe myself, though not being horrified by space and time I
wouldn't call the result horror, exactly.

Be it noted that not EVERYTHING HPL came up with was in what's referred to
as the "Cthulhu Mythos" - he also did some pretty good fantasy in
the mode of Lord Dunsany, which is worth looking for.
