Actually, I went through this just after we brought out the console
version (I was trying to work on something to provide better shell
integration for associations, etc.)
Anyway, the result(s) I came up with was that the one way to get things
to pass correctly was to create associations (by going into Explorer and
selecting View / Preferences from the menus) for the files that you want
be able to edit, and create appropriate actions for them.  For example
on my system I have an association called "LST File" with two actions:
"Open" and "Binary Edit".  For "Open" I have the following command line:
c:\tse32.280\e32.exe "%1"  and for "Binary Edit" the command line is:
c:\tse32.280\e32.exe -b "%1"
The treatment of the command line in shortcuts is something that I was
never able to come up with a good solution for handling (aside from
using a batch file, which I felt was a major kludge).  Your suggestion
for setting the startup directory should work, as long as the directory
exists (if I remember correctly Win95 gives an error if the directory
doesn't exist).
Also, the thing that I was _never_ able to resolve with shortcuts was
allowing dragging multiple files and starting only a single session of
the editor -- it just doesn't work.  That appears to be a major
limitation of Win95, IMHO.
Hope this input helps to clear things up -- alas it's not really the
results that you wanted.   If anyone wants more information, I
think I still have a set of notes for the project I was working on
(there should also be a copy of my notes on the server...probably in the
copy of TSE).

P.S. Something nags at my memory about using a PIF file instead of a
shortcut.  You create the PIF by creating a shortcut to a DOS
application (apparently Win95 does look at the exec header of the file
in question), then modify it's properties and make it point to TSE. 
However, I think the major advantage to this was getting around the font
setting and being able to set the priority for the session, etc.) 
However, there may be something about getting parameters passed
correctly using a PIF.
